Hidden Markov model

A hidden Markov model describes data generated by an unobserved state that switches between regimes with fixed probabilities.

In finance, a two-state model with different average returns and volatilities is a common way to describe calm and stressed markets. The forward filter estimates, day by day, the probability of each state.
